JM Financial has commenced coverage on prominent Engineering Research and Development (ER&D) sector stocks, providing varied ratings and price targets. The brokerage firm has assigned an 'Add' rating to L&T Technology Services (LTTS), setting a target price of Rs 3,575. Conversely, Tata Elxsi and Tata Technologies received 'Reduce' recommendations, with targets of Rs 3,200 and Rs 730 respectively. The target for KPIT Tech was retained at Rs 505.

ER&D Market Dynamics and Valuation

According to JM Financial, the addressable ER&D market is experiencing robust structural growth. However, the firm emphasized that company-specific growth differentials ultimately dictate valuations. A higher-growth ER&D company can justify a premium over traditional IT services firms, but this premium is susceptible to compression if revenue growth decelerates or converges with the broader IT services sector.

The brokerage explained that a combination of the sector's structural growth opportunity and a company's near-term growth delivery influences valuation premiums. This dynamic, JM Financial noted, helps elucidate the recent correction observed in ER&D valuations. Despite the long-term structural opportunity remaining intact, slower near-term growth across several ER&D companies has led to a moderation in their valuation premiums.

India's Advantage in ER&D Outsourcing

JM Financial highlighted that ER&D outsourcing penetration remains relatively low at 5.3%, indicating substantial potential for further expansion. The firm projects outsourced ER&D spend to compound annually at 9% through 2030. India is positioned to capture a significant portion of this opportunity, supported by its extensive engineering talent pool, a 50–65% cost advantage compared to developed markets, and well-established global delivery infrastructure.

  • L&T Technology Services (LTTS): Initiated with an 'ADD' rating and a target of Rs 3,575, valuing it at 22 times FY28 estimated EPS. While constructive on the medium-term opportunity and vertical diversification, JM Financial advises monitoring near-term execution.

Why LTTS is the Top Pick

JM Financial's analysis revealed that its ER&D basket, which includes KPIT, LTTS, Tata Elxsi, and Tata Tech, currently trades at 25 times one-year forward consensus EPS. This represents a 56% premium over the NSEIT index, which trades at 16 times. This premium has narrowed significantly from 105% to 50% as the basket's growth moderated from 14% to 2% between FY24 and FY26. However, the current multiple of 25x is 1.7 standard deviations below its 5-year mean, suggesting that much of the near-term growth moderation is already factored into current valuations.

Within the ER&D sector, JM Financial expressed a preference for LTTS. The firm believes LTTS offers a compelling combination of structural ER&D exposure, increasing momentum in securing large deals, and a potential for margin recovery. Furthermore, its current valuation provides a reasonable entry point, even with near-term execution remaining a key factor to observe.
